proper Installation of replacement windows

I am in the process of replacing all my window from alluminum to vinly. I have heard that the proper installation of windows is to cut the sheetrock so that the window butts up against the stud just like the original window currently does. However, most companies are putting the window butting up against the sheet rock.

My question is, if install is done against sheet rock, what is done with the part of the old window area, which is butted up against the stud? Will that not create air space? What is the best way to install?

It will create an air space in which you must insulate and then trim out either with wood or with vinyl flat trim.

The best way to install is up to you as long as you do one of the two.
A new construction install: Where you cut out the exterior stucco or siding to pull the aluminum windows to then install a nail on fin frame vinyl window, re-establish the vapor barrier and flashing and then trim out in wood or re-stucco.
Or a retrofit installation like you mentioned where the aluminum frame is left in place order a flush fin window so it can trim itself outside and then on the inside you fill the gap with insulation and then trim the interior with vinyl flat trim.
Both ways are pretty industry standard and both ways have their advantages.
Note that the only time you can pull aluminum windows is when they themselves have been retrofitted in a wood frame.
Like an old colonial or victorian house.

Thanks for the information EZ. I myself will not be installing them. I will have a company install them so I guess I need to inquire as to how installation is to take place. Then best way from what I gather is to fit the window against the studs or in the alternative, ask how they plan on insulating that area where the window was if they plan on fitting it against the sheetrock, right?

Lisa, I'm not sure you understand how windows are to be installed. It varies alot by wall construction, but they are never installed hard against studs, they are shimmed. Walboard and trim is another question which will vary by wall design. Here is one of many aids in understanding the process:
